The single-line ranking hides more than it shows#
You know the ladder. Cash at the bottom. Then government bonds, then investment-grade corporates, then broad index funds, then individual stocks, then options and venture capital at the top. It’s a useful picture and it’s roughly right about ordering.
It’s also useless for the decision you actually face, because “riskier” is doing four jobs at once:
- Volatility — how much the price jumps around day to day.
- Drawdown — how far it falls from peak to trough, and how long it stays down.
- Time horizon — how long you can wait before you need the money.
- Liquidity — how fast you can sell without taking a haircut.
Two assets can sit at the same rung and fail you in completely different ways. That’s the part the ladder can’t express.
Volatility is the one everyone measures and the one that matters least#
Volatility is easy to compute, so it became the default definition of risk. For a long-term holder it’s close to irrelevant. Price swings only cost you money if you sell into them.
Drawdown is the dimension that actually ends portfolios. The Nasdaq-100 makes the case better than any argument. From its March 2000 peak it fell roughly 83% by October 2002, and the total return index didn’t set a new high until February 2015. That’s not a volatile stretch. That’s a fifteen-year hole. An investor with a 10-year horizon and a “diversified tech fund” was correct about diversification and still ruined by timing.
Same lesson, smaller scale: a bond fund and a REIT can share a volatility number and behave nothing alike when rates move.
Time horizon converts risk into something else entirely#
Horizon is the only dimension you control outright, and it changes the meaning of the other three.
Hold broad equities for one year and you’re rolling dice. Hold them for thirty and you’re collecting the long-run number — roughly 10.2% nominal and about 7% after inflation since 1926. Same asset, same volatility, different risk, because the horizon absorbed the drawdowns.
Run it backwards and it’s just as stark. Cash sits at the safe end of the ladder, and over a 30-year horizon it’s one of the most dangerous things you can hold, because it loses to inflation with near-certainty. “Safe” meant nominally stable. Nobody said that out loud, so it read as safe.
The practical rule: money you need within three years doesn’t belong in anything with a drawdown profile, no matter how attractive the expected return. Money you don’t need for thirty years shouldn’t be sitting in a savings account apologising for itself.
Liquidity is the dimension that bites without warning#
Liquidity is invisible right up until it’s the only thing that matters. Private equity, venture capital, collectibles, art, structured products — these can be perfectly sound investments and still be catastrophic holdings, because you can’t sell them on the day you need to.
The failure isn’t the asset going to zero. It’s you needing cash during the exact window when selling means a forced discount. Illiquidity converts a temporary personal problem into a permanent capital loss.
This is why “small allocation only” is the right rule for gold, crypto, collectibles and private deals. Not because they’re bad. Because their liquidity profile means you must never be in a position where they’re the thing you have to sell.
The compounding case: geared funds#
The clearest example of the four dimensions coming apart is the 2x and 3x geared index funds. On a single-line ranking they look like “index fund, but more”. They aren’t.
These funds reset their borrowed exposure daily. Over any period longer than a day, your return is each day’s return compounded, which systematically differs from the multiple you expected. In choppy, sideways markets the daily reset mechanically buys high and sells low, and the position bleeds even when the index ends flat. In a smooth bull run it can overshoot the multiple and look brilliant.
So the risk here isn’t higher volatility. It’s a path dependency that no single-line ranking has a column for. The product does what it says on the tin — 2x the daily move — and the tin is not describing the thing you thought you bought.
Diversification works on correlation, not on count#
One more thing the ladder obscures. Owning twelve assets isn’t diversification if all twelve move together.
Spreading across genuinely uncorrelated assets lowers portfolio risk without a matching cut in expected return — the closest thing to a free lunch in the whole field. Spreading across five tech ETFs, three growth funds and a couple of high-beta individual names is a concentrated bet wearing a costume. A fund tracking a single volatile sector can swing as hard as an individual stock.
Count the exposures, not the tickers.
Summary — and what to do about it#
Stop asking “how risky is this?” It’s the wrong question, and the single-line answer is why so many portfolios fail in ways their owners didn’t see coming.
Ask the four questions instead:
- How far can this fall, and for how long? Not how much it wobbles — how deep the hole is and how many years it lasts. Compare that against your horizon.
- When do I need this money? Anything needed inside three years shouldn’t carry drawdown risk. Anything not needed for thirty shouldn’t be sitting in cash.
- How fast can I get out at a fair price? If the honest answer is “months, at a discount”, cap the allocation and never make it your emergency source.
- What actually happens to this in a downturn? Not the label — the behaviour. High-yield bonds behave like a stock-bond hybrid. REITs move with rates. Check the correlation, not the category.
- Is the payoff path-dependent? Geared funds and anything with a daily reset need this question. If the answer is yes, holding period is part of the product.
Get those four dimensions separated and the ladder becomes what it should have been all along — a rough map, not a rating.
